Payday loans are controversial and often expensive, but in times of great need they may be the only source of emergency cash available. To get a payday loan, a borrower goes to a payday lender’s location (two of the largest in the U.S. are Advance America and Cash America). The lender requires documentation – often two forms of ID, a Social Security card, proof of income (a pay stub, for example), a checking account statement, and a personal check. If approved, the borrower receives cash or a check on the spot. In return, the borrower writes a postdated check for the amount of the loan, interest and any fees and gives it to payday loans online lender. On the due date (usually the borrower’s next payday), payment in full is due at the lender’s location. If not paid, the lender deposits the postdated check.

A recent innovation is the online payday loan. A borrower fills out the loan application online. If the lender needs documentation, it’s sent by fax or e-mail. The loan is direct-deposited to the borrower’s checking account, and on the due day the amount due is electronically withdrawn from the account. Advance America and Cash America also provide online loans.

Perhaps the most controversial aspect of payday loans is the cost. Fees differ from state to state, ranging from $50 to $175 on a $500 loan. Assuming a two-week loan, the annual percentage rate is an eye-popping 261 to 1,031 percent.

Critics of the loans, such as Consumers Union, also say that the loans become a trap, ensnaring borrowers in a cycle of debt by being forced to borrow again to pay previous loans and incurring high fees for late payments or bounced checks. Lenders have also been accused of aggressive collection methods, such as threatening delinquent borrowers with criminal prosecution for check fraud because of the postdated check (an illegal practice). Also, some lenders reportedly charge more than the law allows.

Lenders say they provide a service by making loans to borrowers who otherwise may not qualify for credit; that payday lending is expensive with a high default rate, forcing them to charge high fees to remain profitable; and that most lenders are legitimate businesses, with any abuses the acts of disreputable firms.

In response to the criticism, states have imposed various limits on fees and practices. In 13 states (Arizona, Arkansas, Connecticut, Georgia, Maine, Maryland, Massachusetts, New Hampshire, New Jersey, New York, North Carolina, Pennsylvania, Vermont and West Virginia), payday loans are either illegal or so tightly regulated that lenders find it infeasible or unprofitable to make them.

Also, the federal Consumer Financial Protection Bureau has announced plans to investigate the industry.
